Latent Semantic Indexing (LSI) is a system used by Google and other major search engines (Update: read here, thanks for the Tweets, guys) The contents of a webpage are crawled by a search engine and the most common words and phrases are collated and identified as the keywords for the page.
LSI is a term of SEO, which stands Latent Semantic Indexing from. When a search engine (Google, Yahoo, Bing ...) using this method, it will try to list the search involving keywords you search for.
To know what other keywords Google found related to a keyword or not, find a keyword and add the tilde in front of it. Google will bold the relevant keyword in the result page like Google find the word "Nokia" is related to "Phone" (if you type in the search box ~ phone search results using relevant words bold as: nokia, mobile phones, mobile ...).
LSI is great way to present your content before search engines without doing spam as it lacks exact keyword repetition.

LSI is the part of the document indexing process. It's kinda hard to describe in short. Let's say you have a bunch of fitness related articles. In most of them you'll find words protein, consumption, muscle, creatin. Because of that, the search engine thinks those words are semantically close. So if you search for: Does increased protein consumption increases muscle gain? you will get articles that contain words you used in your search question but you will also be presented with the articles containing the word creatin. LSI plays a crucial role in that.
